Why would you want to? Why not use a CD image?
Interesting. Do you know how to build a new bootable CD image? It's a bit of a pain in the ass, but it can be done. And why not install a basic kernel first, then upgrade it in the new VM? That's certainly a common approach for installing new operating systems with upgraded kernels.
